I generally have the photo take up the full size of the patch or block. So, if the finished size of your patch or block is 4 1/2 inches, I would print a photo that is 4 1/2 inches onto a piece of fabric, cut it to be 5 inches (make sure you center the photo as you cut the fabric), and then sew it using a 1/4 inch seam allowance on all sides. That way, your photo will cover the patch or block.
That is the goal, anyway!
I try to make the photo just a little larger so there isn't any white space between the edge of the photo and my stitching - unless, of course, the sides of the photo are white.
You could make your photo smaller and center it in the square. I'm a little lazy maybe, but I want to make my sewing easy, and I would probably rip and re-sew if I discovered that the picture weren't centered in the square. Starting with it filling the space prevents that aggravation.
There is one caution - if the photo extends a little beyond the seam allowance, make sure that it is ok if it is cut off.
